User2 is part of Group2 which applies to Retention1. How is this not Yet?

Yes, since User1 is a included in both Retention1 and Retention2 No, User2 is not included in Retention1 Yes, since the user is included in Retention2

Retention1 does not apply to Exchange email for User2 (only for User1)

The Retention1 label locations only allow user 1 to see the label in his his mailbox, while group 2 can only see it as part of an M365 group.
